A run on the bank occurs when people withdraw and transfer all liquidity out of their accounts, reducing liquidity and making the bank's fall inevitable. If business loans stop, it constricts the flow of money in the economy, exacerbating financial issues. The global financial system is dependent on this flow of money; once squeezed, it collapses. Leveraging effects mean that even small changes can have an outsized impact on the financial system. Therefore, the perception of stability matters significantly in financial markets; if people think banks will fail, they will run to get their money out, causing the banks to fail.
The Challenges of Regulating Financial Markets
Regulating financial markets is challenging due to the complexity and the presence of transactions designed to evade regulation. Without bailouts, banks might engage in less risky behavior, making crises less likely in the long run. However, this is a double-edged sword. While the Federal Deposit Insurance Corporation (FDIC) protects customers' deposits, many economists believe this is where government protection should stop. Panic from a bank failure can lead to more people pulling their money out of other banks, creating a chain reaction. No company can operate without banking in any developed country, as banks process payments, provide credit, and handle salary payments.

Banks don't keep people's money sitting there; they lend it out, which can cause issues if they fail. If banks can't lend money, many industries, including housing and commercial building, will struggle. A broad-based collapse of banks could send the entire economy into a deep crisis.
